"The new functionality is being enabled by an update being distributed today, which enables support for flash drives ranging from 1GB to 16GB. Though larger drives may be used, only 16GB will be available to the Xbox 360; users looking for storage beyond the 16GB limit, Microsoft says, are free to install a pair of flash drives for a maximum of 32GB."

As mentioned above, the maximum is 16GB usable by the 360.
You are free to use any size memory stick or USB hard drive you want (as long as it is FAT32 formatted I believe), but you can only format up to 16GB for use on the 360. Of course if you have a large drive, you could store videos and music on the rest of it and play them on your 360 as a normal USB Mass Storage Device while still having 16GB usable by the 360 for saves, DLC, Arcade Games, etc.
I have a 300GB USB hard drive connected to mine, with 16GB formatted for 360 use and a load of videos and background pictures on it as well.

i got the 8GB xbox usb stick it is pretty handy. although before that i had a usb stick that was like 4 gb i just formatted for the xbox and it worked pretty good too. unless you want to carry installed games on it i dont really think you will need a larger one, but i guess you could do what iregore said if you want to use it for videos and stuff
